Seed Capital
SyllabusMobilization of resources: banking, credit and financial markets
Seed capital is the early funding used to turn a start-up idea into a workable product or business. It finances activities such as proof of concept, prototype development and initial market testing, when the enterprise usually lacks an established revenue record. It is a form of early-stage finance, not a single financial instrument or a guarantee of commercial success.
Place in the start-up financing life cycle
Seed funding generally comes before large-scale commercial expansion. Its purpose is to reduce uncertainty about whether the proposed product can work and whether customers want it.
- Founders may initially use bootstrapping, which means financing the business through their own resources and internally generated funds.
- Seed funding helps the enterprise move from an idea towards a validated product and business model.
- Later financing rounds can support wider market entry, expansion and scaling once the enterprise demonstrates progress.
- These stages are not rigid: seed finance may come from founders themselves, while some venture capital investors also invest at the seed stage.
Sources and forms of seed capital
Seed capital describes the purpose and stage of financing; the rights and obligations attached to it depend on the funding arrangement.
- Sources can include founders, friends and family, angel investors, incubators, seed funds and government-supported programmes.
- Equity finance gives the investor an ownership stake and dilutes the existing owners' shareholding.
- Debt creates repayment obligations, while convertible instruments may become equity under agreed terms.
- Grants can support eligible early-stage activities without requiring an ownership stake, but their use is governed by the grant conditions.
Why seed finance matters
A start-up may need money before it has sufficient sales to fund development. Seed capital bridges this early financing gap, allowing it to test assumptions before committing to expansion.
- Early-stage uncertainty makes seed investment high-risk: technical development or customer adoption may fail.
- Conventional bank credit may be difficult to obtain when a business lacks an operating record or reliable repayment capacity.
- India's Startup India Seed Fund Scheme supports eligible start-ups through eligible incubators for proof of concept, prototype development, product trials, market entry and commercialisation.
