Substitution Effect

The substitution effect is the change in consumption caused solely by a change in relative prices. After separating the change in purchasing power, a consumer generally shifts away from the relatively costlier fuel towards a substitute fuel that can provide the same energy service.

How relative prices alter fuel choice

If the price of fuel A rises relative to fuel B, the opportunity cost of using A increases. The consumer therefore tends to use more of B and less of A, while the pure substitution effect is isolated by compensating for the associated change in purchasing power.

  • The relevant comparison is the relative price, not merely whether either fuel's nominal price has increased.
  • Substitute fuels ordinarily have positive cross-price elasticity of demand: a rise in one fuel's price raises demand for the other.

Application to energy consumption

Consumers compare the cost of obtaining a similar service, such as travel, cooking or heating. Therefore, the meaningful price may be the cost per kilometre or per unit of useful energy, after accounting for energy efficiency and equipment compatibility.

  • In the short run, consumers may adjust usage, routes, appliance settings or fuel purchases within the options already available.
  • In the long run, they can replace vehicles, machinery or appliances, so the substitution response is usually greater.
  • Taxes, subsidies and administered prices can influence fuel demand by changing relative consumer prices.

Why observed demand may respond weakly

The total response to a price change combines the substitution effect with the income effect. It may also be constrained by technology, infrastructure and access rather than by consumer preference alone.

  • Vehicles and appliances may accept only particular fuels, creating technological lock-in.
  • Limited distribution networks, high upfront conversion costs and safety or reliability concerns can restrict substitution.
  • Fuels may differ in convenience, performance or availability, so they are often imperfect substitutes.
